Mohnish Pabrai is one of my favourite super investors. We have done a few videos on Mohnish Pabrai and in this video we want to cover his most famous investing framework called the Dhandho Investor which is based on his book Dhandho Investor.

If you want to be a successful investor, you should be able to watch paint dry on a wall, said Mohnish Pabrai in one of his interviews. We found this intriguing. Today, when most “investors” are buying meme stocks and betting on cryptocurrency, this guy was asking to be patient.

  1. Focus on buying an existing business
  2. Buy simple businesses in industries with an ultra-slow rate of change
  3. Buy distressed businesses in distressed industries
  4. Buy businesses with a durable competitive advantage – The Moat
  5. Bet heavily when the odds are overwhelmingly in your favour
  6. Focus on arbitrage
  7. Buy businesses at big discounts to their underlying intrinsic value
  8. Look for low-risk, high-uncertainty business
  9. It’s better to be a copycat than an innovator

A backtest of market performance between 2003 and 2015 found that the magic formula strategy had annualized returns of 11.4%, compared with 8.7% from the S&P500.

Put simply, it works by ranking stocks based on their price and returns on capital.

Developed by Joel Greenblatt—an investor, hedge fund manager, and business professor—the formula applies to large-cap stocks. He has provided a lot more detail in the book “The Little Book That Beats The Market”

What is a PE Ratio?

It’s one of the most common valuation metrics.

The price-to-earnings (P/E) ratio relates a company's share price to its earnings per share.

A high P/E ratio could mean that a company's stock is overvalued, or else that investors are expecting high growth rates in the future.

Companies that have no earnings or that are losing money do not have a P/E ratio because there is nothing to put in the denominator.

How to calculate?

Price (price of stock or market cap) / Earnings per share (net income ttm / outstanding shares)

When to use it?

As you can see, PE ratio only shows data for a year (TTM). It doesn’t give you the full picture. It’s a great way to compare businesses in the same industry and how they performed in the year.

The other way to use PE is to compare it against the S&P standard. The standard S&P PE has been 15. Considering risk factors, analysts usually consider 20 to be a good PE ratio. If your business has a PE below 20, it is good.

So when he talks about value investing, we have to listen to him and today, we are going to do the same.. Who is Li Lu? Li Lu was born in China but had to flee the country as he was one of the protestors in the 1989 Tiananmen Square protests. He fled to the US via France got a scholarship in Columbia. He got 3 degrees - economics, physics, and business. He didn’t speak English, so learned that too. Kirby, in a note written in 1984,5 narrated an incident involving his client’s husband. The gentleman had purchased stocks recommended by Kirby in denominations of US$5000 each but, unlike Kirby, did not sell anything from the portfolio. This process (of buying when Kirby bought but not selling thereafter) led to enormous wealth creation for the client over a period of about ten years. The wealth creation was mainly on account of one position transforming to a jumbo holding worth over US$8,00,000 which came from ‘a zillion shares of Xerox’. Impressed by this approach of ‘buy and forget’, Kirby coined the term ‘Coffee Can Portfolio’, a term in which the ‘coffee can’ harks back to the Wild West, when Americans, before the widespread advent of banks, saved their valuables in a coffee can and kept it under a mattress.

Philosophy:

There is an overwhelming dominance of physical investments like gold and real estate in most Indian households’ portfolios. 88 percent of an Indian investor’s wealth is in gold and real estate, a dominance not seen in any other large economy of the world. Unlike the stock markets in some developed countries, the Indian stock market has very few great companies that sustain leadership over long periods of time. Coffee Can Portfolio using a simple construct: we use straightforward investment filters to identify ten to twenty-five high-quality stocks and then leave the portfolio untouched for a decade.

Expenses:

  • Transaction fees: Also called brokerage, it is the fee you end up paying every time you enter a transaction.
    • Annual fees: This is more typical of funds (like mutual funds and PMS) wherein the fund manager charges an annual fee which can actually be paid on a monthly or quarterly basis as well.
  • Hidden fees: In insurance products and structured products, it is not easy for investors to understand exactly what fees are being charged. In structured products,2 for example, the investor could be given a formula for the return on his principal but that is really the net return in his hands.

John Templeton was an American-British investor, banker, fund manager, and philanthropist. He created the Templeton Growth Fund which averaged 15% for 38 years. He was alive from 1912-2008 and a student of Ben Graham. He pioneered investing globally diversified mutual funds. In 2005, he wrote a brief memorandum predicting that within five years there would be financial chaos in the world

Lessons:

First of all, said Templeton, beware of emotion: “Most people get led astray by emotions in investing. They get led astray by being excessively careless and optimistic when they have big profits, and by getting excessively pessimistic and too cautious when they have big losses.”

Second, said Templeton, beware of your own ignorance, which is “probably an even bigger problem than emotion.… So many people buy something with the tiniest amount of information. They don’t really understand what it is that they’re buying.”

Third said Templeton, you should diversify broadly to protect yourself from your own fallibility.

Stock Splits means the stock will go up because the price per share is now lower.

  • You don’t get free shares for stock splits. So quantity increases, but the price also goes down.

Misconception 3:

IPOs always go up.

Looking at the stock price and not the market cap.

TCS price is Rs. 3800, but the market cap is 14 Lacs Crore

MRF price is Rs. 82,000, but the market cap is 35,000 Crore

MRF is not bigger than TCS.

Misconception 5:

Mutual Funds and Individual stocks are different asset classes.

Bonus:

Stock is expensive because the share price is high. Jaguar Health at $1.16 is more expensive than Shopify at $1500 because we have to look at the underlying fundamentals of the business and not just the stock price.
