• Then another of our clients stepped into the bank’s shoes — acquiring the senior secured loan position at fair value. The bank exits cleanly; our client holds the debt and the security.
• The timing couldn’t be better: the company is exploding with new orders right in the middle of the transaction. Now the job is execution — building real value from here.

Lesson Learned: You Manufacture the Deal

• Interim Credit Corp. is only weeks old and just issued its first term sheet. The thesis: a $1–1.5B gap in Canadian high-yield private debt for small and mid-sized businesses.
• The trick in this business — the deals aren’t sitting there waiting. Borrowers rarely come asking for the product you sell.
• You listen, find the problem, and manufacture the solution — in this case turning an equity ask into a non-dilutive structure. That’s what we do at Sinclair Range.

Struggles: The CRA Reality

• A business did the right things — called, tried to arrange a plan — and still got its account garnished the day before payroll. In this case, the system actively tried to shut a small Canadian business down.
• Separate your arrears from staying current, put everything in writing, and know they can freeze your account with no court order.

Lesson Learned: Admit You're in Trouble

Every turnaround starts with one thing: changing your frame. Stop calling it a rough patch. When you admit you're actually in trouble, the problem stops being emotional and becomes math. We cover the baseline valuation concept — what each stakeholder recovers if the business blows up today — and why that number is the foundation of every serious lender negotiation.

Struggles: When the Plan Doesn't Work

The Sinclair Range turnaround was built on selling two real estate assets worth well into eight figures. Neither has sold. One buyer refused to close and put a lien on title — now in litigation. The other buried a clause in a Docusign offer letting them extend the conditional period indefinitely. We caught it and got out — but the lessons are hard-won: in a turnaround, the plan that should work often doesn't. And never sign a Docusign negotiation without reading every word — or running it through AI first.

This week: when lawyers derail deals, a high-stakes bridge loan, and a closing that crashed at the finish line.

Lesson Learned of the Week
Lawyers are there to protect the deal - not make it. Use them to paper what’s been agreed, not to run point. And definitely not to negotiate on your behalf. Especially not litigators. There are exceptions, sure – but, as a rule, deals should be made by business leaders.

Interesting File of the Week
We’re placing a $15M bridge loan for a Canadian oil and gas group, backed by $750M+ in assets. First secured position carved out in an interesting structure, default remedies are pre-negotiated, referral fee of $150K. Plus: $1B in tax losses we’re looking to unlock.

Struggles of the Week
Continuing the story of the real estate deal drama. Buyer sends legal letters right before closing claiming they expected assets to be left in the building, despite having no right to the assets. Buyer fails to close and instead “extends” closing without consent. Says they’re suing. Never hear from the business people, only the lawyer. Total mess.

Musings
Entrepreneurs wear different hats, such as shareholder, director, officer, employee, lender. Each has unique rights and obligations. If you're lending to your own company, document it like you would for a stranger. Shareholder loans are real loans - or they’re worthless in a fight.

• Creditors and Lenders: Evaluate the company's ability to repay short-term debt, aiding in credit and loan decisions.
• Management: Monitor and manage liquidity to ensure sufficient assets to cover liabilities and avoid cash flow issues.
• Analysts: Compare companies within the same industry and provide recommendations based on liquidity and financial stability.

Key Liquidity Ratios
1. Current Ratio: The current ratio measures a company's ability to pay off its short-term liabilities with its short-term assets. It's calculated as: Current Ratio = Current Assets / Current Liabilities. A current ratio between 1.5 and 3 is considered healthy.

  1. Quick Ratio (Acid-Test Ratio): The quick ratio measures a company's ability to meet its short-term obligations with its most liquid assets, excluding inventories. It's calculated as: Quick Ratio = (Current Assets−Inventories) / Current Liabilities

Bankers, investors, stakeholders always want to know about your CAPEX.

CapEx means capital expenditure.

When you buy a capital asset, you are making a capital expenditure.

For example, you spend $1.0 million on a production machine that has a 20 year useful life. That’s an investment over 20 years and therefore you don’t expense the $1.0 million on your income statement the year you pay the money.

Instead, you record that machine, the $1.0 million, on your balance sheet as a Capital Asset and then depreciate it over its useful life. See the Episode on Depreciation and Amortization.

You must have a CAPEX budget in your business plan. That is the re-investment in your business, and it is often over looked. You don’t need to know exactly what you will spend the money on because who knows what technology will bring in the future. But you need a budget.

Wow!  How entertaining has the Twitter turnaround been?  And, some excellent lessons for all of us trying to lead change in our businesses, organizations, lives.

Creating change is the process of trying different actions and seeing if they work.  How do you know if the new action is working unless you have values / goals to measure success against?  Turnarounds start with values.

Change agents, including turnaround leaders, generate hate.  Everyone is invested in the status quo and so, by definition, some stakeholders are going to be unhappy.  Turnarounds require a leader to define their own success, to be empathetic, but also focused.

To make more money, increase contribution margin first.  That often includes increasing prices.

To make more money, cut overhead.  In times of scarcity, back to basics is always best.

Great to meet you.  What do you do?  

Oh oh… do you have your elevator pitch ready? Are you going to fumble?  Freeze?  Immediately lose the interest of the prospect? You have about 4 seconds to avoid that fate.

If you are responsible for pitches, you should have three pitches ready to go off the top of your head:
·     the no more than 30 second elevator pitch
·     the no more than 3 minute pitch that adds a story to the elevator pitch
·     the no more than 5 minute pitch that further adds some context on you and the deal.

What would you do if, just when you were about to land a large, commission paying account, you were defamed by your boss, threatened and terminated? 

  1. Remove Emotion.  Crisis management requires objective priorities and action.  You will not succeed when distracted by fear, hate or questions like “why is she doing this to me?”

  2. Forget Root Causes.  Understanding root causes may be useful for systemic, long-term issues, but not in a crisis.  If you can’t get to work today because a car accident is blocking your intersection, do you need to know why the accident happened or do you just need the cars towed?

  3. Don’t Disregard Threats.  When anyone threatens you with something negative, assume they are telling the truth.  Sometimes a threat is just a threat, intended to elicit a response.  But your best bet is to assume it’s true and to act accordingly.

  4. Act Now.  Perception is reality.  If your reputation is being damaged and your livelihood attacked, you need to frame the story before the misinformation becomes reality in people’s minds.

  5. Take the High Road.  It may not be satisfying in the moment, but the high road is often the best you can do across time.

In this Episode we discuss the power of debt and the related importance of treating shareholder loans as loans.

Owner Managers are often required to advance personal funds to their business when available capital, including bank financing, retained earnings and shareholders’ equity, is not sufficient to meet working capital demands. The advances can be in various forms including direct transfers, reduced pay, or charging business expenses to a personal credit card, and are often done urgently and as a practical matter – the business needs cash.

It is typical for Owner Managers to simultaneously fill many roles in a corporation, all with unique rights and obligations. Examples include: Common Shareholder (majority or minority), Preferred Shareholder, Officer, Director, Employee and, when shareholder advances are made, Lender.

But, with the day to day pressures of running a business, the different rights and obligations of each role are often ignored. As an Employee, the Owner Manager is paid last; as a Director, the Owner Manager is not compensated at all; as a Lender, the loans are not documented, not secured and repayments are not scheduled.

A replay of Episode 15 - Managing Your Banking Relationship, with some updated context and 3 tips to immediately improve your business.

If you are facing a turnaround or restructuring, you need to actively manage your banking relationship and do everything possible to gain the support of this critical stakeholder.

From the bank’s perspective, the lending relationship starts with sales and marketing and, after the loan is made, moves to maintenance and observation. If covenants are violated, an early warning system for financial trouble, and not remedied, your loan may be moved to a special accounts group for administration and collection.

While every file is different, the approach of the special accounts group will vary from institution to institution. Some banks may be aggressive and seek to immediately collect as much as possible. Others may be open to support a turnaround or restructuring plan to enhance the bank’s possible recoveries in the future, with the added benefit of saving your business and jobs.

In every troubled situation, the borrower requires an accommodation from the lender. But the lender is focused on their recovery (collection), which may have nothing to do with extending an accommodation to the borrower. The bottom line is that, for the bank, it always boils down to deciding whether to support the borrower and its turnaround plan, or not.

Therefore, it is up to you to provide as much ammunition to the special accounts managers as possible to give them a reason to support you.

Here are some tips:

  • Admit you’re in trouble: If possible, approach the lender proactively before they conclude on their own that there is a covenant violation. Come prepared with a plan to fix the problem and be forthcoming and honest with inevitable negatives throughout the process.

  • Have a plan: Build a turnaround plan that is optimistic enough for the bank to support but also realistic. The plan must include a limited number of key performance metrics (not revenue) that drive your business and that can be used to quickly monitor your performance.

  • Stop the bleeding: Stop losing cash. Now. Right now. Do everything possible to scale back and not make the bank’s secured recovery position worse than it already is.

  • Get a turnaround team: Your current management team is probably not suited for the battle. You need experienced turnaround professionals, like a CRO, and legal counsel experienced at dealing with special accounts groups and insolvency matters.

  • Watch your attitude: Know your situation and the personalities involved. Bankers are human beings with egos like all of us and they have gone through this process many, many times. You haven’t.

  • Be committed: Cancel vacations. Cancel golf and boondoggles. Deliver on plans, on time. Prove that you are taking this seriously.

Annual budgets are a terrible tool to influence employee behavior and performance. In fact, because they are typically based on prior year, they tend to reinforce existing ways of thinking. If your business is troubled, using the past as a guide is not good.

Budgets are also not helpful as a numerical business plan because they are static. What happens if you have material negative variances in period one? A far better tool for planning and managing is a dynamic rolling monthly model. See a post on this HERE.

Notwithstanding the problems with static budgets, the annual planning exercise can be an excellent tool to persuade employees to prioritize and focus on the things that will most impact profitability.

For every employee with budget responsibility, pick between one and three metrics as their targets for the year. The metrics do not have to be a general ledger line items, but they could be. They can also be key performance indicators (KPIs). See a post on KPIs HERE.

Keep in mind the metrics must be:
- directly in the control of the individual employee;
- measurable and reportable; and,
- limited in number (no more than three) so when the employee wakes up in the morning, their mission is clear in their mind.

The target for success on a metric should be aggressive, really aggressive. But any amount of success should be rewarded and compensated.

Conservatism is the enemy of change. Which scenario would you prefer:
1. a reasonable budget of 5% growth in sales and actual growth of 3%, for a 2% negative variance; or,
2. an unreasonable budget of 20% growth in sales and actual growth of 10%, for a 10% negative variance.

It seems obvious, but most budget systems reward scenario 1 and penalize scenario 2. Do the opposite.

Understanding how the venture capital investment model works can help entrepreneurs develop their business strategy and negotiate the price and terms of an investment.

Venture Capital (VC) investing is a portfolio game – you don’t just make one good deal. Rather, VC firms invest in several companies to spread out the risk. They know that eight or nine out of 10 investments will fail or bump along and return no real gain, while one or two might be a success.

Let’s say we launch a small, $100 million venture fund, as an example. To cover overheads and some profit, and to meet the investment targets of our fund’s investors, we need a 20% compounded return. Let’s say we have a five-year time horizon on the fund.

To meet the required 20% compounded return, our fund needs to return cash of approximately $250 million in five years. If the horizon is seven years, the return would need to be approximately $360 million.

What does this mean for our fund’s portfolio? Let’s say our fund invests its $100 million by making 10 equal investments of $10 million. Because we know that only two investments are going to generate our returns, and eight will not, we therefore need to generate $125 million of cash from each of the two successful investments.

That’s 12.5 times our money in five years. In seven years, we need 18 times our money.

VCs typically need to target 10 to 30 times their money on an investment for their model to work and they choose their portfolio companies with this outcome in mind.

For the entrepreneur looking for funding, this knowledge will impact your business strategy. Your business plan needs to speak to these returns and it must incorporate how and when you are going to exit, what valuation metrics are used in your industry and what multiples are reasonable.

How does this VC knowledge apply to the valuation discussion with a VC? How much company ownership will the entrepreneur give up for a $10 million investment?

Let’s assume that your business plan projects $125 million in revenue in 5 years and your industry standard exit multiple is 2x revenue. These figures amount to a $250 million valuation in five years. Remember that our VC fund is looking at a 12.5x return on its invested cash.

Here’s an easy formula:

Post money valuation = Exit Value / Return on Investment (expressed as a multiple)

So, in our example: ($125 million in revenue x 2) / 12.5 = $20 million post money valuation

Meaning, before the $10 million investment, your business is worth $10 million. And since the entrepreneur and VC are contributing $10.0 million each, the VC will require a 50% stake in the business.

Note that this analysis entirely skips further capital requirements, further dilution and capital structure engineering. We’ll write about and discuss those another day.

The term Chief Restructuring Officer (“CRO”) is frequently used in the bankruptcy, insolvency and turnaround management community. Often, however, the numerous stakeholders on a restructuring, such as the company’s management, board of directors, lenders and legal counsel(s), lack a common understanding of the CRO’s intended function.

For lawyers, CROs are thought of as appointed senior executives that are given the power to restructure all aspects of a company’s finances and operations in order to deal with a court driven bankruptcy or insolvency,

In the turnaround world, we think of CROs more broadly, to also include turnarounds and restructurings outside of a formal court action. For us, a CRO is a person or firm that comes into the business to lead a turnaround, crisis management and/or restructuring process for a limited period of time, and then leaves. Synonymous titles to CRO would be Interim Executive or Chief Transformation Officer.

To help understand the various roles of a CRO, and to drive the discussion when considering choosing a CRO, we have found it helpful to categorize these turnaround professionals into five types:

  1. The Turnaround CRO, almost always required in mid market and smaller turnarounds, is a true turnaround professional (as opposed to restructuring) and is an expert at driving change within an organization. This CRO’s mandate may be as much about changing culture as it is financial engineering.
  2. The Exit CRO’s job is to keep its fingers in the dike while simultaneous selling or refinancing the business – usually in a hurry. This CRO should have investment baking experience, specific to troubled companies.
  3. The Restructuring CRO is there to lead the company through, and keep management from being distracted by, a formal balance sheet restructuring. This CRO should be an expert in bankruptcy and insolvency.
  4. The Our Guy Inside CRO is expected to play a dual role: assisting management, while also monitoring the company and reporting developments to a key stakeholder, such as the lender. This CRO faces difficult conflicts and, because they are unable to gain the trust of management, often fail at the actual turnaround.
  5. The Consultant CRO is a financial advisor or bankruptcy professional that provides an advisory service (do this, not that) and expects the advice will be implemented by existing management. This is not a helpful service in most instances because troubled companies already know the right answer; they just can’t do it. They need help driving change.

Each situation obviously requires some unique combination of the five types, but you will usually find that one of these types dominates the mandate. Understanding that will significantly improve your discussions with stakeholders and will influence your selection of the CRO / turnaround advisor.

The financial model is the most important tool in the turnaround and financing of a troubled company. Throwing more money at a troubled situation without a distinct plan of action is not the solution. Financial models create a detailed outline of the use of funds and instill trust in the lender that the management team understands the strategy, can execute and is committed to regularly evaluating their performance. We build at least two models, a monthly model and a 13-week cash flow.

The monthly model includes three financial statements: balance sheet, income statement/profit & loss (P&L) and cash flow. We start with the income statement and work from revenue to net income, breaking out each of the revenue sources and costs line by line. As operators, we build a model that can be updated to actual monthly results. This way we can asses the company’s results against the projection on key performance indicators and discuss effectiveness, if we need to adjust the outlook and how this will impact cash demands.

The balance sheet line items are largely driven by the assumptions made about components of P&L: AR collection and AP payment terms, prepayment, depreciation, so on.

A monthly cash flow is best prepared as a derivative of monthly projected balance sheets and income statements. It is really a Statement of Changes in Financial Position calculation. Using this approach makes the cash flow dynamic to sensitive cash drivers, like working capital assumptions, and will automatically flow through the model and provide insight on the direction of cash balances into the future. It also acts to reconcile the cash flow with the balance sheet and P&L.

Monthly cash flows are required because turnaround plans, repayment of debts and business valuations require a longer horizon than is offered by a 13-week cash flow. The model can range from months to years, depending on the plan length.

A 13-week rolling cash flow model presents receipts and fixed and variable disbursements of the company, by category, by week. This format is invaluable for decision making as it allows for a quick scan across a three-month period to understand where negotiation of payment terms may be effective. It is the primary tool required by lenders to these companies and should accompany all existing and prospective lender presentations.

Financial models are not standalone documents that are included as part of a funding package. Companies often have outdated models that do not tie into the strategic plan being presented to lenders and investors or show a projected decline of profits and cash flows. These models useless and do nothing to create trust with lenders and move the company forward to profitability.

No restructuring scenario goes exactly as planned and experienced lenders expect this. However, they also expect the management team to recognize these hurdles and have a plan to overcome them.

Models are tools of a larger plan that should be regularly updated and reviewed. They are an opportunity to reflect on quantitative results and share them with investors and lenders.

Workouts and balance sheet restructurings will soon be a necessity in the cannabis industry. With the combination of increased use of debt financing, tightening capital markets and a shakeout of winners and losers in growing, processing and distribution, insolvencies are a certain issue in the near future. But, there are very real obstacles to restructuring a cannabis business in both the US and Canada, certainly when compared to traditional industries.

In the United States, marijuana is legal to some degree, in all but three States, but remains illegal at the Federal level. Even the hemp business may not be as legal as everyone thinks, given the gap between State and Federal law and the FDA regulation of CBD derived from Hemp. The result is that cannabis companies are effectively prohibited from filing bankruptcy in the United States and therefore they are not able to seek protection from creditors and to use the courts to help facilitate a work out plan.

The Bankruptcy Courts generally dismiss cannabis-related cases on the grounds that a bankruptcy trustee cannot administer the assets without violating federal law or the bankruptcy plan cannot comply with the good faith requirements of the Bankruptcy Code. This is true for those participating directly in the cannabis business (growers, processors, and sellers) and also for businesses that indirectly touch the industry, including commercial landlords with cannabis tenants and gardening suppliers that may sell to growers.

In Canada, the issue is primarily regulatory. All market participants require a Health Canada license that permits a specific person to do a specific activity at a specific location. Companies cannot transfer licenses and, therefore, they are not independent assets to be used as collateral by a lender or as part of an asset sale. Also, security-cleared key individuals are required to be on site during all operations. It is unclear how a third party could be appointed to continue operating a cannabis company in a distressed situation.

The solutions to these obstacles are quickly evolving. Some of the current thinking is:

  • In the US, to rely on State remedies such as ABC transactions, Receivership and foreclosures

  • In Canada, to focus on security cleared CRO / Turnaround professionals and M&A transactions (unless the license is already suspended or revoked, in which case traditional insolvency techniques can work)

  • For cross border companies, a creative use of Canadian Insolvency mechanisms combined with a US Chapter 15 filing

Troubled situations require swift and substantial action, which is the focus of the first three rules of the Sinclair Range turnaround methodology.

The rules are:

  1. Admit you’re in trouble. Most companies initially react to bad financial performance by blaming one or more non-recurring events, thereby relieving management of the need to shift strategy and implement an aggressive turnaround plan. Troubled situations will not be fixed, and stakeholders will not regain trust in the company, until leadership makes the mental shift to fix the problem at all costs.
  2. Change leadership. No one is indispensable. Regardless of the true blame for the current trouble or crisis, replacing (or augmenting) leadership communicates to stakeholders that the company is serious about change and goes a long way to building confidence and support. New leadership brings new ideas and breaks ties with the baggage of the past.
  3. Plan and execute. Now. Build an optimistic, but realistic, plan today and start executing. It doesn’t need to be a complete plan or even a fully thought out one. It needs to be directionally accurate and include a limited number of key performance metrics (not revenue) that drive your business and that can be used to quickly monitor the turnaround.

In prior posts HERE and HERE, we discussed the failure of CannTrust Holdings to use these rules when faced with a crisis. In contrast, we now look at the successful actions of Aphria Inc., another publicly-traded cannabis company in Canada, and their response to a short attack in late 2018/early 2019.

Specifically, certain members of the leadership of Aphria, and other company insiders, were accused of self-dealing, front running acquisitions and in general diverting roughly $700 million of shareholder value to themselves in 2018.

Aphria’s response was strong and immediate. In approximately sixty days, starting the same day the short attack became public, they:

  • immediately attacked the integrity and motivations of the issuer of the report;
  • set up an independent committee with a specific mandate (thereby defining the problem), made up of people not related to or accused of the self-dealing;
  • removed their CEO and Co-Founder and replaced them with an interim Chairman and CEO from outside the company;
  • cut off ties to every person and entity accused in the short report;
  • issued a series of good news press releases, demonstrating business as usual;
  • received a hostile bid, from a possibly related party, and rejected it based on value;
  • announced the results of the work of the independent committee and a specific five-point plan to improve governance in the future.

What was the result of Aphria’s aggressive response? They weathered the storm and the crisis seems like a distant memory.

In addition to a duty of loyalty and good faith to their corporate stakeholders, all Directors of a company are legally required to act with a duty of care and diligence. Same goes for the Officers of the company.

In practical terms, the directors’ duty of care, diligence and skill requires the following:

  • Directors’ decisions must be informed judgments – decisions that take into account all material information reasonably available in the circumstances.

  • Directors must take due care to consider the relevant information; this means, for instance, that they must take the necessary time to review key documents or summaries and to deliberate.

  • Directors must take an active and direct role in key matters such as decisions concerning diversification, financings and acquisitions, and divestitures. Directors should not be passive in these important matters. Directors who rely on information provided by management or others should ask themselves whether they have reasonable grounds for doing so.

  • Having regard to the very important role of the audit committee, directors should satisfy themselves, through the audit committee reports to the board and related discussions, that the committee is discharging its responsibilities effectively.

The Supreme Court of Canada has held that the duty of care is owed not only to the corporation but potentially also to stakeholders directly. These rulings significantly increase directors’ exposure to claims alleging that they have breached their duty of care.

I have been following the ongoing CannTrust Holdings ($TRST; $CTST) saga with great interest primarily because it provides a textbook example of how not to handle a crisis, regulator or turnaround.

For example, should an Independent Director of CannTrust have known about an illegal grow of cannabis in five rooms of the company’s primary asset? According to their Interim CEO, who was an Independent Director at the time of the illegal grow, the answer is No. The Directors relied on false reports from management.

One of the reminders from CannTrust is that all Directors and Officers have to proactively work to understand their business. It is their responsibility in law and it also adds to their value proposition. It is difficult to imagine that the Independent Directors of CannTrust, or the finance/accounting team, ever made the effort to visit or understand the company’s growing facility. If they had, they would have discovered the illegal grow before the whistleblower came forward. Alternatively, they were complicit in the scheme.

CannTrust Holdings (TSX: TRST; NYSE: CTST), a Canadian licensed cannabis producer, has lost over $600 million of market value in the last sixty days. In doing so, it has provided us with an excellent case study on what not to do in a crisis or turnaround.

Some highlights from CannTrust’s action-packed July:

  • Following a whistleblower disclosure, they received an audit report from Health Canada, their regulator, observing the growing of cannabis in five unlicensed rooms and inaccurate information provided to the regulator by CannTrust employees. It’s alleged the company built false walls to conceal the illegal grow.

  • They acknowledged not having received a permit from Health Canada to grow cannabis on their 81 acre property in BC, Canada, and that if the crop is not planted by August 5, there would be no harvest in 2019, despite previous guidance of 75,000 kgs.

  • They put a voluntary hold on all product sales.

  • They formed an Independent Committee with a mandate to investigate the illegal grow.

  • They were named in three class actions suits.

  • They terminated, with cause, CEO Peter Aceto, and replaced with interim CEO, Robert Marcovitch.

  • They demanded and received the resignation of Chairman, Eric Paul.

  • News broke that Eric Paul and another Director, Mark Litwin, sold $1.0 million of shares on Nov 16, 2018, the same day an internal email referenced the illegal grow. Another $5.0 million of shares were dumped in the next 30 days.

  • They announced the appointment of an investment banker to explore strategic alternatives.

  • They announced they would not be filing their next quarter’s financial statements on time.

  • They announced a securities and police investigation.

That’s a big month and the very definition of a crisis. The focus now should be to save jobs and some shareholder value. But it seems CannTrust is losing that battle.

What should they have done differently?

  • The first rule of a turnaround is to understand and admit the problem. All CannTrust’s communications focus on potential quality concerns; not on deceit, fraud, false accounting, a false prospectus, class action suits, liquidity and shareholder value. Those are the issues concerning stakeholders and they should be addressed head on by the company.

  • They created an Independent Committee of existing Directors that were also on the Board at the time of the illegal grow. In other words, they are investigating themselves. CannTrust should have appointed an external investigator to build credibility.

  • They have focused their response to this crisis on the investigation. That may be helpful in court and with regulators but does nothing for shareholders, patients and other stakeholders. Immediate action should have been taken regardless of the investigation. Primarily, they should have cleaned house by terminating anyone who remotely may have been involved with the illegal activity.

  • They should have put together a turnaround team that is experienced and independent of the bad decisions made in the past. Their appointed interim CEO was a Director at the time of the illegal grow and is therefore tainted by this situation, fairly or not.

If you are facing a turnaround or restructuring, you need to actively manage your banking relationship and do everything possible to gain the support of this critical stakeholder.

From the bank’s perspective, the lending relationship starts with sales and marketing and, after the loan is made, moves to maintenance and observation. If covenants are violated, an early warning system for financial trouble, and not remedied, your loan may be moved to a special accounts group for administration and collection.

While every file is different, the approach of the special accounts group will vary from institution to institution. Some banks may be aggressive and seek to immediately collect as much as possible. Others may be open to support a turnaround or restructuring plan to enhance the bank’s possible recoveries in the future, with the added benefit of saving your business and jobs.

In every troubled situation, the borrower requires an accommodation from the lender. But the lender is focused on their recovery (collection), which may have nothing to do with extending an accommodation to the borrower. The bottom line is that, for the bank, it always boils down to deciding whether to support the borrower and its turnaround plan, or not.

Therefore, it is up to you to provide as much ammunition to the special accounts managers as possible to give them a reason to support you.

Here are some tips:

  • Admit you’re in trouble: If possible, approach the lender proactively before they conclude on their own that there is a covenant violation. Come prepared with a plan to fix the problem and be forthcoming and honest with inevitable negatives throughout the process.

  • Have a plan: Build a turnaround plan that is optimistic enough for the bank to support but also realistic. The plan must include a limited number of key performance metrics (not revenue) that drive your business and that can be used to quickly monitor your performance.

  • Stop the bleeding: Stop losing cash. Now. Right now. Do everything possible to scale back and not make the bank’s secured recovery position worse than it already is.

  • Get a turnaround team: Your current management team is probably not suited for the battle. You need experienced turnaround professionals, like a CRO, and legal counsel experienced at dealing with special accounts groups and insolvency matters.

  • Watch your attitude: Know your situation and the personalities involved. Bankers are human beings with egos like all of us and they have gone through this process many, many times. You haven’t.

  • Be committed: Cancel vacations. Cancel golf and boondoggles. Deliver on plans, on time. Prove that you are taking this seriously.

I have started a checklist of business points to consider and negotiate when working on a licensing deal in the cannabis space.

It’s not just about the royalty.  You need to also consider:

  • What is the exact nature of the IP to be licensed and the jurisdictions?  In cannabis, often the licensor doesn’t own what they think they own.  Particularly in the US because of cannabis’ federally illegal status.
  • Will it be an exclusive license or non-exclusive and in what jurisdictions?
  • What are the duties of the parties?  Who manufactures?   Who advertises and sells?
  • How do you handle new products / IP?  Are they part of the deal?  Is there a non-compete or a ROFR?
  • Who controls packaging?
  • Are sub distributors or resellers permitted?
  • What is a minimum advertised price?
  • What are minimum stocking levels?
  • What is the quality and recall process?
  • What is the term of the agreement?
  • What happens in the event of a change in control of a party to the license? 
  • What are the regulatory obligations and the regulatory impact of the royalty scheme?

You can’t establish value (an appropriate royalty) without first defining the transaction by answering the above questions.
